With education costs continuing to rise, many Denton County families start planning years in advance. A 529 plan is one of the most common tax-advantaged tools financial planning firms recommend for this purpose, and understanding how it works can help you decide if it fits your family's savings strategy.

What a 529 Plan Is

A 529 plan is a state-sponsored, tax-advantaged savings account designed specifically for education expenses. Contributions grow tax-deferred, and withdrawals are free of federal income tax when used for qualified education expenses, which can include tuition, fees, books, certain room and board costs, and in many cases K-12 tuition up to an annual limit.

Two Main Types

  • Education savings plans: function like an investment account, where contributions are invested in mutual funds or similar portfolios that grow over time.

  • Prepaid tuition plans: let you lock in current tuition rates at participating in-state institutions, though these are less common and more restrictive than savings plans.

You're Not Limited to Your Own State's Plan

Most states, including Texas, allow residents to open a 529 plan sponsored by any state, not just their own, though some states offer an additional state income tax benefit for using the in-state plan. Since Texas does not have a state income tax, Texas families are free to compare plans nationwide based on investment options and fees rather than a state tax incentive.

Flexibility and Considerations

If a child doesn't use all the funds, for example if they receive a scholarship or choose a different path, account owners generally have options: change the beneficiary to another qualifying family member, use a portion for the beneficiary's future education, or, under current law, roll a limited amount into a Roth IRA for the beneficiary if certain conditions are met. Non-qualified withdrawals are subject to income tax and a penalty on the earnings portion, so it helps to have a general sense of your education timeline before contributing heavily.

Starting Early Matters

Because 529 plans benefit from tax-deferred growth, starting contributions early, even in small amounts, gives the account more time to compound before the funds are needed. Many providers allow automatic monthly contributions, which makes it easier for families to build the account gradually alongside other financial planning goals.
